The Joke

Bob has taken the popular inspirational saying "dance like no one is looking" (sometimes rendered as "dance like nobody's watching") completely literally, interpreting it to mean that if you dance, you become literally invisible. Operating under this assumption, he has decided to do a whole range of socially unacceptable and illegal things in public, confident that no one can perceive him. His shock at being seen reveals his sincere belief in this absurd interpretation.
The Humor
The comedy works by taking an innocuous motivational platitude and extending it to a ridiculous logical extreme. The saying "dance like no one is looking" is meant to encourage people to be uninhibited and not worry about others' judgment. Bob has misunderstood the metaphor as a literal statement about invisibility, leading him to commit increasingly outrageous acts in public.
